I am thinking of moving my directory from mysite.com/directory/index.php to www.mysite.com/index.php ( with the www and excluding the directory word) which is one place up. What do you guys think?
Does it 1)affect ranking on search engine? 2)Create a duplicate issue if i keep two directories in the same site?
My site has been indexed and others are linking to my subdirectory such as mysite.com/directory/books and so on. If i change the path, will it cause a major damage?
Depending on how much of the script is powering your main page an option is to use the Custom Templates anywhere hack. https://www.webmastersite.net/forums/thread/3937 This way you can the categories on your front page.
It really depends though on what is on your mysite.com/index.php page now?
Is the entire site a directory? Are you using a redirect on the front page? Also it depends on how much traffic is going to take page.
You don't want to have 2 directories because people will choice the first one they see to submit to. Then also there is a chance you might be penalized in search engines for duplicate content. I haven't been before but why take the chance.
If you decide to move the directory I'd suggest this. If you have access to your logs to see the most popular pages place redirects there to the main directory page. Make sure the redirect also has a static link to the main directory page.
It will take google longer to reindex but it will. The others like MSN & Yahoo will reindex your page faster.

My site is completely a directory website. My main page is plain static html. I have my categories like mysite.com/directory/cat1 and so on.

1) I presume so, since people won't update their links to it, but leaving a redirect ought to solve that.
2) I'm not sure what you mean by "a duplicate issue".
