After successful installation of the link directory at www.mysite.com/directory, I set up a subdomain - directory.mysite.com - and changes system settings accordingly in Admin -> Settings -> System Configuration -> Site Details / Installation URL.
The URL masking for my first test category renders as it should, but clicking on that link issues the error: The system cannot find the path specified.
Is it an .htaccess rule issue? What should I do to make it work properly?
Follow the instructions for setting up DNS wildcards. Click the link next to the option: www.wiredstudios.com/php-pr...-subdomains-on-cpanel.html . Sounds like that's not properly configured yet. If it were a script problem, I think it'd just show you the front page instead of the category.
There's no need to add wildcard DNS because all I wanted is to use http://directory.celebrities-galore.com/ - a physical folder which I have already defined as a subdomain.
This morning everything works fine. That leads me to believe that the only issue was my impatience - forgetting that it might take a while for the DNS to propagate.
Thanks again Paul for your ongoing professional support.

I see, somehow I thought you were talking about subdomain URL rewriting where each category is a subdomain.
